What's to stop people from downloading the game and then selling on their UMD? I'd be interested to know how the mechanics of this will work...

Well, Chris, because pricing for the 'good will' downloads will be 'Only £19.99 to cover hosting costs!' probably, knowing Sony. If you really get digital replacements for nothing, I'll have to pinch myself.
That said, Sony have been getting a financial drubbing lately, deservedly in my opinion, so it could be time for them to turn a corner.

I worry about only PSN network games. With physical copies there are plenty of shops offers and preowned deals for me get a good deal. With only PSN the prices will be set and i can see older games staying at full price. Tis a concern of mine

In my opinion, they should allow you to register you old UMD collection on PSN online, then when you buy the New PSP Go, you will be able to download the games that you registered from PSN(to get a digital copy).
and BTW, the PSP go, looks awesome and its so tiny.
